Morgan Stanley: The Federal Reserve's $1.5 Trillion Balance Sheet Reduction Does Not Equal Monetary Tightening; Market Has Misinterpreted for Too Long
Morgan Stanley Chief Economist Seth Carpenter points out that the the Federal Reserve's balance sheet reduction has long been equated with monetary policy tightening by the market. However, the bank's analysis suggests that the Federal Reserve could reduce its balance sheet by approximately $1.5 trillion in the coming years, and the actual market impact might be far less than anticipated. The report emphasizes that the Federal Reserve possesses multiple operational tools, such as reducing the Treasury General Account balance, adjusting foreign official institutions' reverse repo holdings, and implementing a tiered system for interest on reserves. These tools would allow the Federal Reserve to complete the balance sheet reduction while maintaining an "ample reserves" framework, without significantly pushing up market interest rates or tightening financial conditions. The bank also cautions that if the Federal Reserve actively sells a large volume of mortgage-backed securities (MBS), the market impact would be significant.
